In Physics, Example 8.4, the radius of the earth to only the distance of the other object from the earth's surface. Why wasn't the radius of the smaller object included as well?

The illustration is misleading. You do have to go to the center of the object. As stated, the size of the object is overemphasized in the drawing. As far as the example is concerned, the object is so small that (on this scale) its radius is zero. Thus, the distant to the object is also the distance to its center.
